Banks are quickly moving on adopting International Financial Reporting Standard 9 (IFRS 9) to gain a competitive advantage over their competition. The Covid-19 pandemic undoubtedly stressed the operating model and framework for IFRS 9. Covid-19 posed significant challenges in terms of loan-loss provision levels. European banks were just in the wake of updating their financial reporting models when the pandemic raised unprecedented risk events (supply chain, energy crisis, inflationary measures, low-interest rates, climate change transition, geopolitical insecurity, and financial instability).
In the wake of those events, European banks gradually had to recalibrate their expected-credit-loss (ECL) global framework to improve current practices. In a recent report, the European Banking Authority (EBA) evaluated the ECL current state in 130 EU banks in 26 countries. Two key takeaways are that credit institutions using the IFRS 9 model faced two types of challenges: a comprehensive assessment showed an increase in credit risk (SICR) and that the probability of default (PD) wasn't sufficiently sensitive to nonlinearities forcing organizations toward a modular approach.
